Risk and return: the trade-off at the heart of investing

Every investment decision is, underneath, a decision about risk. Understanding what risk really means - and the different forms it takes - is the single most useful thing you can do before putting money into markets. It is also the thing that helps you stay calm when markets wobble, which is often what separates good outcomes from bad ones.

In the long run, investments that carry more risk have tended to deliver higher returns, because investors demand extra reward for the uncertainty. Company shares have historically outperformed bonds, which have outperformed cash - but with bigger ups and downs along the way. There is no free lunch: if something promises high returns with no risk, treat it with deep suspicion.

When people say 'risk', they usually mean volatility - the way an investment's value bounces around. That matters, especially if you might need the money soon. But it is not the only risk, and for long-term investors it may not even be the most important.

The quieter danger is inflation. Cash feels safe because its number does not normally fall, but it can lose purchasing power where the interest earned, after any tax, is lower than inflation. Over a long period, holding everything in cash may therefore create a different kind of risk. Real risk is not just 'might this fall in value?' but 'will this help me reach my goal?'

It helps to think about risk in three parts:

• Your need for risk: how much return do you actually require to reach your goals? If you already have enough, you may not need to take much risk at all.
• Your capacity for risk: how much of a fall could you absorb without it damaging your plans? Someone retiring next year has less capacity than someone with thirty working years ahead.
• Your tolerance for risk: how do you feel about ups and downs? A plan you cannot sleep at night with is the wrong plan, however sensible it looks on paper.

The art is bringing these three into line. Sometimes they point the same way; often they do not, and the conversation is about the trade-offs.

Time horizon changes everything. Money you need within a few years generally has no business being exposed to sharp market falls. Money you will not touch for decades can ride out the bumps, and history suggests it is more likely to grow meaningfully if it does. Matching each pot of money to when you will need it is one of the most practical risk decisions you can make.
